You are missing a "wait 1" after the "reset portc.1" - without this the relay will turn off, but only for a few microseconds!

The prescaler affects only the timer clock rate, not the CPU clock rate.
The CPU is clocked from the crystal oscillator (or whatever clock you specify in the fuses) and the timer is clocked by the ... |

AFAIK, everything (SRAM, registers...) is perserved during the sleep modes. It's just the internal clock signals that are disabled/stopped, in varying combinations depending on sleep mode.
